IGC-L29 — Accounting Principles (Matching & Prudence)

Understanding key accounting principles that ensure accurate and reliable financial reporting.

Learning Objectives

Concept Framework

What are Accounting Principles?

Accounting principles are rules and guidelines used to prepare financial statements consistently and accurately.

They ensure that financial information is:

• reliable
• comparable
• meaningful

The matching principle states that:

Expenses must be matched with the revenue they generate in the same accounting period.

Example

If revenue is earned in a period, the expenses related to that revenue must also be recorded in the same period.

Example:

Goods sold in the year must include cost of sales for that same year.

Application

Matching is applied in:

• cost of sales calculation
• accruals and prepayments
• depreciation

The prudence principle states that:

Expenses and losses should be recognised as soon as possible,
but revenue should only be recognised when it is certain.

Example

Inventory is valued at:

Lower of Cost and Net Realisable Value

This prevents overstatement of assets and profit.

Matching Principle                                                  Prudence Principle

Matches income & expenses                                Avoids overstatement

Focus on accuracy                                                  Focus on caution

Used in profit calculation                                       Used in valuation

Matching

Ensures:

• correct profit calculation
• accurate financial performance

Prudence

Ensures:

• assets are not overstated
• profits are not overstated

Worked Examples

A business has:

Revenue = £50,000
Expenses relating to this revenue = £30,000

Correct profit:

50,000 − 30,000 = £20,000

Inventory example:

Cost = £5,000
NRV = £4,500

Inventory value:

£4,500

(prudence applied)
