Why Financial Statements Have Limitations

Financial statements provide useful information, but they do not present a complete picture of business performance and position.

Accounting statements mainly record financial information.

Important qualitative factors such as customer satisfaction, management quality, and employee motivation are not included.

Accounting ratios should therefore be interpreted carefully rather than used alone.

Worked Examples

Example 1 — Historical Cost

Land purchased many years ago for £20,000 may currently be worth £100,000.

Financial statements may therefore understate asset values.

Example 2 — Estimates

Allowance for receivables is estimated.

Different estimates may produce different profit figures.

Example 3 — Window Dressing

A business delays payments shortly before year end to improve liquidity ratios temporarily.
