Concept Framework
What is Liquidity?
Liquidity refers to the ability of a business to meet its short-term financial obligations as they fall due.
What is Efficiency?
Efficiency measures how effectively a business uses its resources and manages operations.

TRANSACTION LOGIC
Liquidity ratios evaluate financial stability.
Efficiency ratios assess operational management.
A business with poor liquidity may struggle to pay short-term debts even if profitable.
Efficient inventory and receivables management improve cash flow.
Worked Examples
Example 1 — Current Ratio
Current Assets = £24,000
Current Liabilities = £12,000
Current Ratio:
£24,000 ÷ £12,000
= 2 : 1
Example 2 — Acid Test Ratio
Current Assets = £18,000
Inventory = £5,000
Current Liabilities = £6,500
Acid Test Ratio:
(£18,000 − £5,000) ÷ £6,500
= 2 : 1
Example 3 — Receivables Collection Period
Trade Receivables = £8,000
Credit Sales = £80,000
Collection Period:
(£8,000 ÷ £80,000) × 365
= 36.5 days
